What is the carry trade and why it moves Forex

The carry trade means borrowing in a low-interest-rate currency and investing in a high-rate one, earning the difference. It's one of the strategies that most moves institutional Forex, and explains huge trends. Understanding it gives you context most people ignore.

The basic idea

Imagine one currency pays 5% interest and another 0%. If you fund yourself in the 0% one and buy the 5% one, you earn the difference just by holding the position. In Forex this shows up as the swap: the small payment you earn (or pay) each night for holding a pair open.

Why it generates trends

When a currency offers much higher rates than another, it attracts global capital seeking that yield. That constant buying flow pushes price in one direction for a long time. That's why interest-rate differentials are one of the fundamental engines of major currency trends.

The yen case

The Japanese yen has had ultra-low rates for decades, being THE funding currency of the global carry trade: people borrowed in yen to invest in higher-yielding currencies. That's why yen pairs have such marked trends... and such sharp collapses when the carry unwinds.

The hidden risk

The carry works wonderfully until it doesn't. The interest you earn is small versus what you can lose if the pair moves against you. And when market panic hits, carry trades unwind en masse and suddenly, causing extremely violent moves. They say "the carry goes up the stairs and down the elevator".

What it means for you

You don't need to do pure carry trade, but you do need to understand rate differentials: they tell you which currencies have a fundamental tailwind. Trading with the differential (buying the high-rate one) aligns your technical analysis with a powerful flow. It's a valuable macro confluence.

Where to start

When you look at a currency pair, ask which of the two pays more interest. That difference doesn't decide your trade, but it gives you a background bias: global money tends to flow to where it's paid more.
